Have you tried setting Oblivion compatibility mode?

Under Compatibility and Anti-Aliasing Compatibility:

00000045: Oblivion (AA & HDR)

This works for me on my 8800GTS 320MB and my 7900GS (WinXP/2000 with 171.23 beta, note for the 7900 you need to add your card ID into the inf file, I copy-pasted the 7900 section from another forceware)

Please let us know what OS, graphics card and 3D solution you use, thanks.

I have made a picture showing the important settings in nHancer (note that the SuperSample mode seems irrelevant, use whatever you need such as 1x2 or 2x2, keep in mind that the cards have an internal maximum resolution, 4096x4096?, and you can't go over that with a supersample mode or it will not work.)

I did this on my 8800GTS, it fixed the horrible artifacts I was getting.
